What Settlement Means After Clearing

Settlement Models, Lesson 1 of 7, Narration 3:19, D07 Clearing, settlement and liquidity

What you will learn

Your objective. By the end of this lesson, you will be able to explain settlement means after clearing. Settlement is the moment when value actually moves and a payment becomes final and irrevocable.

Why it matters. A business analyst needs to know the finality point for every system they work on, because it drives reconciliation, customer funds availability, exception handling and the wording of terms and conditions.

Chapter objective: Learner compares gross settlement, net settlement, deferred net settlement, and real-time gross settlement, and explains finality, timing, and liquidity needs for each model. Learner practises this skill on realistic banking cases, explaining the reasoning clearly and using correct terminology throughout the work.

Key learning points

  • Settlement: moment when value actually
  • Clearing without settlement
  • Different countries
  • Settlement: scheduled for 2
  • Finality in documents
  • Terms and conditions: use the same wording

Key terms

Reconciliation: The process of comparing records from two sources, such as a bank statement and an internal ledger, to confirm they agree.

Irrevocable: A payment or instruction that cannot be cancelled or reversed once it has been made, except by agreement of all parties or by a court order.

Settlement: The final movement of funds between banks to discharge obligations created by cleared payments. Settlement is usually made in central bank money or through correspondent accounts.

Insights and practice scenarios

Practise this lesson

Exercise

Decide which settlement model fits the scenario in this lesson and explain why.

Use the settlement models, the liquidity trade-off and the finality rules in this lesson.

  1. What to do. Name the model, state when settlement becomes final, and explain what happens if the sending bank does not have enough liquidity.

Correct result. Real time gross settlement settles each payment individually in central bank money with immediate finality, but it needs liquidity for every payment. Deferred net settlement nets payments and settles the net position, which needs less liquidity but leaves settlement risk until the net settles.

Why. Settlement is where money actually moves. The model decides the risk, the liquidity need, and when the payment is truly final.

Practice question

In real time gross settlement, how is each payment settled?

Takeaway and next step

What to remember

And the terms and conditions should use the same wording, because a customer who reads that a payment is final at 2 in the afternoon will not ask why it cannot be stopped at 3 in the afternoon.

Settle a payment like the one in this lesson and watch the liquidity and finality behaviour.

Settlement is the moment when value actually moves and a payment becomes final and irrevocable. Clearing works out who owes what, but settlement is the transfer of funds that discharges that obligation. In most modern systems settlement happens in central bank money, which means the funds move between accounts that banks hold at the central bank. Central bank money is the safest form of settlement asset, because the central bank cannot default on its own currency. This is why high value payment systems settle in central bank money rather than in commercial bank money. The distinction between clearing and settlement is easy to blur, but it matters in practice. A payment can be cleared, meaning it has been validated and included in a net position, without yet being settled. Until settlement happens, the receiving bank has not actually received the funds, even if it has already credited its customer. That gap creates risk, which is why settlement models are designed so carefully. The model a system uses determines when settlement happens, how much liquidity is needed, and what happens if a participant cannot pay. Settlement finality is a legal concept as well as an operational one. It is the point after which a settled payment cannot be reversed, even if the sending bank later fails. Different countries have laws that protect settlement finality, and payment systems are designed to fit within those laws. A business analyst needs to know the finality point for every system they work on, because it drives reconciliation, customer funds availability, exception handling and the wording of terms and conditions. If finality is unclear, every downstream process inherits that uncertainty. Follow a salary run through clearing and settlement. A bank processes a morning file of 40,000 salary payments worth EUR 120 million in total. By midday the file is cleared. Every payment is validated, the net position is calculated, and the receiving banks know what is coming. Settlement is scheduled for 2 in the afternoon through the central bank. But one receiving bank credits its customers at half past one in the afternoon, half an hour before settlement, because its customers expect their salaries by lunchtime. For those 30 minutes the receiving bank has paid out money it has not yet received. If the sending bank failed at a quarter to two in the afternoon, the receiving bank would be out of pocket for the full amount it credited early. Most banks accept this small intraday risk for retail payments, because the amounts per customer are small and the sending bank is sound, but the risk is real and the decision to credit early should be a conscious one, not an accident of system timing. An analyst makes finality visible in the documents. The business requirements should state the finality point for every system the bank uses, in one sentence each. The moment the central bank debits and credits the settlement accounts, or the moment the net settlement file is confirmed, whichever applies. The funds availability policy should follow from it, so customers are told honestly when money can be spent and when it is still only expected. The reconciliation design should keep a cleared but not settled queue, separate from settled payments, so the operations team can see exactly how much is at risk at any moment. And the terms and conditions should use the same wording, because a customer who reads that a payment is final at 2 in the afternoon will not ask why it cannot be stopped at 3 in the afternoon.
