What you will learn

Your objective. By the end of this lesson, you will be able to explain notional pooling: offsetting without moving, across currencies and countries. Notional pooling is the cash management service that offsets the balances of several accounts, in different currencies and different countries, for interest calculation, without moving any money, and without converting.

Why it matters. Takeaway: notional pooling gives a multinational group the interest benefit of concentration without moving money across borders.

Chapter objective: Sweeping, pooling, zero balancing and cash forecasting for corporate customers

Key terms

ISO 20022: An international standard for financial messaging that defines XML message formats for payments, securities and trade.

camt.053: An ISO 20022 bank to customer statement message that lists all entries posted to an account over a statement period, with opening and closing balances.

FX: Foreign exchange, the conversion of one currency into another at an agreed exchange rate. FX is needed when a payment is instructed in one currency and settled or credited in another.

Exercise

A group has France with EUR 3,000,000, the United States with USD 2,000,000, and the United Kingdom with GBP 1,000,000 in debit. Work out the notional pooling benefit.

Use notional pooling: convert the USD at 1.08 and the GBP at 1.17 to euros, calculate the net, and compare the interest with and without pooling.

  1. What to do. State the net position and the annual saving.

Correct result. The net is EUR 3,681,852 in credit; without pooling the group earns a net EUR 26,800 a year, with pooling it earns EUR 73,637, so it is EUR 46,837 a year better off, without any money having moved or any currency having been converted.

Why. Notional pooling is pooling without moving money and without converting currency, and the FX rate is the calculation.

Notional pooling is the cash management service that offsets the balances of several accounts, in different currencies and different countries, for interest calculation, without moving any money, and without converting any currency, by calculating a notional net position. It is the most flexible form of pooling, because it can include accounts that cannot be swept, for legal, tax or exchange-control reasons, and it can include accounts in different currencies, by converting each balance to a base currency at an agreed rate for the calculation only. Source: Bank for International Settlements, payment system glossaries; ISO 20022 camt.052 and camt.053 for balance reporting. Why notional pooling exists is that a multinational group has cash in many countries and many currencies, and it cannot move the cash, because of exchange controls, tax rules or legal restrictions, but it still wants the interest benefit of offsetting a credit in one country against a debit in another. A group with EUR 3 million in France, USD 2 million in the United States, and a GBP 1 million overdraft in the United Kingdom, can pool them notionally, convert the USD and GBP to euros at an agreed rate, calculate the net, and pay interest only on the net, even though no money has crossed a border. Notional pooling answers by giving the group the interest benefit of concentration, without the legal and tax cost of moving the money. The parties are the treasurer, who sets up the notional pool, the subsidiaries, whose balances are pooled, the bank, which calculates the notional net and the interest, and the tax and legal advisers, who must confirm the pooling is lawful in each country and that the interest allocation is fair. The pool agreement is the key document: it names the accounts, the base currency, the FX rates to be used, the interest calculation, and the allocation of the benefit, because a subsidiary that contributes a credit must be compensated, and a subsidiary that uses the pool to cover a debit must pay, and the allocation must be documented, or the tax authorities will challenge it as a hidden profit transfer. How notional pooling works is shown by a worked example with real numbers. A group has three accounts: France with EUR 3,000,000 in credit, the United States with USD 2,000,000 in credit, and the United Kingdom with GBP 1,000,000 in debit. The bank converts the USD at 1. 08 to EUR 1,851,852, and the GBP at 1. 17 to EUR 1,170,000, so the notional net is EUR 3,000,000 plus EUR 1,851,852 minus EUR 1,170,000, which is EUR 3,681,852 in credit. With pooling, the bank pays interest on the net EUR 3,681,852 at 2 percent, EUR 73,637 a year, so the group is EUR 46,837 a year better off, without any money having moved or any currency having been converted. On success the group earns more interest, or pays less, without moving money, and each subsidiary keeps its own balance in its own currency, which is operationally simple. On failure the FX rates used for the calculation can be challenged, because a rate that is worse than the market rate will understate the net, and the interest will be wrong, so the rates must be agreed in advance, transparent, and based on a published benchmark. The recovery is a documented rate source, a daily rate fixing, and a reporting feed that shows each subsidiary its balance, its converted value, and its share of the interest, so the calculation can be checked. The data in notional pooling is the account balances, the currencies, the FX rates, the base currency, the net position, and the interest allocation. The FX rate is the field that matters most, because the net depends on it, and a rate that is not agreed will be disputed. A BA must specify the pool structure, the base currency, the rate source, the interest calculation, the allocation method, the reporting, and the legal review, because each of those is a customer promise and a source of disputes. Edge cases show the depth. A notional pool that includes a currency that is not freely convertible must use a rate that the central bank permits, or the calculation will be unlawful. A pool where one subsidiary is in deficit for a long time is effectively borrowing from the others, and the tax authority may treat it as a loan, so the pool agreement must set a limit on how long a deficit can persist. A pool that crosses a country with exchange controls must exclude that country, and the service must enforce the exclusion, not rely on the treasurer remembering it. The effect on the bank is a sophisticated service that earns fees and deepens the corporate relationship, because a treasurer who pools notionally with one bank is unlikely to move. The effect on the customer is interest saved, which is measurable, and no money moved, which is legally simple, across currencies and countries that could not otherwise be pooled. The effect on operations is a daily notional calculation, with FX rates, a net position, and a reporting feed, and a manager who can see which pools are working and which are not. What a BA, PO or SME must understand is that notional pooling is pooling without moving money and without converting currency, and the FX rate is the calculation, not a transaction. The requirement must name the pool structure, the base currency, the rate source, the interest calculation, the allocation, the reporting and the legal review. The test is to take three accounts in three currencies, convert them at the agreed rate, calculate the net, calculate the interest with and without pooling, and state the saving, because if the saving cannot be stated, the service has no business case.
